There needs to be a predesigned location for the houses to be built, houses cant just be built anywhere.
Obviously there would have to be constraints.

In Star Wars Glaxies for instance, one guild built their city over one of only two important spawns and effectively destroyed the market for the drops. So there do need to be restrictions in place, but problems don't make a concept infeasible, just more difficult for the programmers to implement.

They get paid for their job though so it's not like you should feel bad for giving them more work for a feature that most agree to be worthwhile.

Plus building houses in game is too far-fetched. For 1000 players there would need to be 1000 houses. Imagine 1000 prefab houses outside of Ul'dah. Imagine servers get populated to the max capacity, that will be anywhere from 5 to 10 thousand houses...

Games that let you actually build stuff have a very different setup from FFXIV, and considering how things are right now to expect being able to build something persistent in the game world is ridiculous. In the most plausible related scenario i can see them letting us make vendor stands outside the city, but that's it.
I can see the server accomodating these features if SE actually bothers to go the extra mile for once in their lives instead of just falling back to what's easiest.

One thing that would prevent this addition is the stress it could have on people's individual systems. FFXIV is built by crystal tools which, although being visually progressive, is pretty awful at streaming data. This is one reason we don't have truly seamless zones in FFXIV.

As to the issue of space/urban sprawl, have you actually explored FFIXV? There is nigh on infinite landscapes, especially in Coerthas.

I think if SE wanted this issue to work, they could make it work.
