If you're talking about the person who was posting disgusting modded pictures of Ryne they disappeared for violating twitter's TOS on top of other things. So long as you aren't using the mods to be a creep or harassing other people the mods have better things to do than go after you.

They won't know you're doing it if you don't go around telling everybody, and they don't really care as long as you keep it quiet.

As far as I am aware there have been bans issued for mod use. However the people in question were basically making hentai with their characters and uploading it all over the internet under the same name as their character. Think of it like weed, it's illegal, but if a person smokes a spliff at home, nobody is going to give a monkeys... If they start posting pictures of their stash to Twitter and walking through crowded places smoking the stuff, they may well get in a spot of legal bother.
You are 100% correct. However the reason those people got punished was because of the pornographic aspect of it on top of being unintelligent enough to put their character's names on their bios.
SE couldn't care less about mods, however they don't like XIV to be associated with pornography. There's a lot of people with SFW modded character profiles on twitter, instagram, tumblr and carrd.co for years with their character names and server on the spotlight. The ones that get banned are the ones that do the same thing but on NSFW profiles. In an interview not too long ago Yoshi was vague enough, much like he was with parsing and reshading, and basically said mods are okay and a don't ask don't tell kind of thing, however he said he really doesn't want the NSFW aspect of it to be popular enough in media to the point of it being explicit and on top of google searches when you type in Final Fantasy XIV; hence why NSFW profiles and exposure gets banned ingame or formally requested by a GM to be erased or made private.
Honorable mention on this thread: WoW banned ppl that used visual mods a couple months ago(claiming on their registry they couldnt differ visual mods from actual hacks) they rolled back all bans on ppl that used visual mods after some backlash. Ppl still use said mods up to date.
Back on topic: Its not allowed, but they overlook most of it.
