As you continue your main quest, you'll eventually unlock the ability to convert gear that has been fully spiritbonded into materia. So it just means it's eligible for that. So be sure to hang onto it even if you replace it with better. =)

As for hanging on to it, is all gear (at 100% spiritbond and convertable) worth converting to materia? I find that I've accumulated quite a bit of 100% gear before reaching the point in the story where I can convert it, have been selling it so far. Should I hang on to it all or is some better than other?

After it's spiritbonded at any amount and you don't need it anymore (for other classes), you have 3 options to get rid of it.

    1. Sell it to a vendor for a laughable amount of gil.
    2. Convert it for a chance at a good amount of gil at the marketboard, but will always get more from the worst possible materia that comes out of it then the item would vendor for. (Just need 100% spiritbonded)
    3. De-Synthesize it. This can be better then converting it, but requires a good amount of time/money leveling the skill to do so, and rarely do you get anything out of a low level item worth more then its vendor price.

Thanks a lot, that makes it very clear, will hold on to my 100% gear as long as I have armory space and convert it to materia when I can. Thanks!

The ability to convert 100% spiritbonded gear into materia is unlocked by the level 19 quest Forging The Spirit.

(It's a sidequest, not directly part of the main scenario, but the main scenario will bring you to the right area at the right level with another quest, Life, Materia and Everything, that doesn't directly unlock anything but explains how materia works. Once you get to that quest, just take the simple sidequest in the same location.) If you're into crafting as well, there's also another quest there for level 19 DoH classes, Waking the Spirit that unlocks the ability to meld the materia onto other pieces of gear to improve their stats.

Some materia is better than others, but you won't know what materia you'll get until you convert it. There are a few basic categories, for DoW, DoM, DoH, or DoL gear, and converting gear designed for a particular discipline will get you one of the materia types associated with that discipline. (There's some cross-over between the combat disciplines, with some types of materia that can come from either DoW or DoM gear and others that are specific to one or the other.)

But until you do the actual conversion, you won't know which specific type you'll get. It might be a highly valuable piece that boosts your critical hit rate, or a nearly worthless one that just boosts your resistance to elemental ice attacks. But given the fact that, once worn at all, you can no longer sell the gear as-is to other players, and vendors give you so little for it, pretty much any materia is going to be more valuable than the used gear.

Not all gear can be converted though. It should say at the bottom of the item's tooltip whether or not it is.
