What happens if there are 0 allowances left? Mine has gone down quite abit recently, despite many of them being done at the equal level of my chosen skill.
So is it right that its a 1 allowance penalty for playing it a level lower?

I'm not sure what you're asking. You get 3 leve allowances every time the 12 hour timer comes up (hit /timers). 6 per 24 hour period in total. If you have allowances, you can accept leves. If you have no allowances, you cannot accept leves. It's that binary. The level of the leve, the class it is for, and when you turn it in do not matter.
I was wondering what may happen if it goes down to 0 (I'm currently down to 80). I use the levequests for leveling up a class quite quickly, as well as FATE battles and completing hunting log entries.
You won't be able to do anymore 'till the timer goes off and you get more.
It costs 1 allowance per leve, regardless of leve level.
Think of allowances like a currency. You get 3 allowances every 12 hours, automatically. It costs 1 allowance to accept 1 levequest. That is to say, when you accept a levequest from a levemete, it costs 1 allowance. Just like any other currency, if you don't have any allowances, you simply will not be allowed to accept any more levequests until you gain more allowances.
